Which window manager is that?

I'm afraid I'll have to call this a feature then. I'm also using Xfce4 and had the same problem. It is "fixed" by disabling Settings -> Window Manager Tweaks -> Compositor -> Show shadows under dock windows. Xfce4 (correctly) recognizes docky as a dock and places a shadow under (or above because it's on the bottom) it. If you really want to, you can try to coordinate Xfce and docky upstreams to improve the alogrithm(s) for dock shadows. I'm not sure if this has to be improved in xfwm4 or docky though.
